Mutual Fund Unlocked: Portfolio Concentration Ratio

One of the risk associated with investment in mutual fund is portfolio concentration. To earn more returns, equity funds have the tendency of investing large part of their portfolio in a handful stocks and sectors to beat the benchmark. This works against the purpose for which an investor is investing that is to achieve the diversification with a professional fund manager in order to reduce the market risk.

So, investors should look into the holdings of the fund and analyse where the holding is actually skewed towards. By using portfolio concentration ratio, the investors can easily determine the concentration of the fund and can analyse if it matches his goals and investment objective or not.

Portfolio concentration ratio determines where and how the fund has invested its corpus and represents the concentration towards the top holding of the fund’s portfolio.

The ratio is nothing but the sum of the holdings of the top five stocks/sectors of fund. The ratio is very useful while investing in the equity funds and ETF’s as it represents the weightage of the major holding of the fund and helps to analyse the returns for an investor.

Normally 30-40 per cent allocation towards top stock and 30-60 per cent exposure to top sectors is expected to be good as the risk associated with it is moderate. However, in volatile market conditions to avoid sector specific or stock specific risks it is good to follow the fund with the lower portfolio concentration. But if an investor is bullish on a specific sector or industry he can follow the higher portfolio concentration. However, we advise not to increase your exposure to sector funds beyond 10-15 per cent of your total portfolio.
